Cash-Out Refinancing a Rental

Pulling equity out of a performing rental is how portfolios grow without selling. It also raises the payment on an asset you still have to operate.

A cash-out refinance replaces the existing loan with a larger one and returns the difference in cash. On an improved rental it is the mechanism that recycles capital into the next project.

What the lender is testing

  • Appraised value, which sets the maximum loan
  • Loan-to-value limits, which are stricter on investment property than on a primary residence
  • Whether the rent covers the new, larger payment
  • Seasoning — how long you have owned it

The trade you are making

You convert illiquid equity into deployable cash, and in exchange you raise the debt service on a property that must keep performing. Cash flow that looked comfortable at the old payment can be thin at the new one.

Model the downside first

Run the property at a realistic vacancy rate and with a maintenance reserve, against the new payment. If it only clears at full occupancy, the refinance has removed your margin for error.

Watch the rate you are giving up

Refinancing an older, lower-rate loan into today's rate can cost more in interest than the released capital earns in the next deal. Compare the two explicitly rather than assuming the cash is free.

Costs are real

Appraisal, origination and closing costs come out of the proceeds. Net them before deciding the refinance is worth doing.
